Merc outdrive squeal - near seizing? Now what?

I'm new at this boat stuff, I'd like to think that being able to be rebuild motorcycle and truck engines will be helpful... but we'll see... So I've got a boat with an '83 4 cyl 120HP with a Merc drive... I'm not 100% sure what it is, but we'll get to that. I've searched for this issue on the forum without success, so here's my post:

While running, the outdrive began to make a squeal... a typical bearing saying "goodnight" type of deathrattle. So I stopped right away. When I slowed to an idle, the engine seemed to be working like it was still under a load, even in neutral. S0 I shut if off, thought about what it could be and decided to just run it the 500 feet or so to the launch(lucky, huh?).
So I brought it home, and read here about Gimbal Bearings, which does have a slight wear to it, no big deal... (I just need some advice on changing that). Secondly, the drive shaft is almost impossible to move, and it all seems to be coming from the upper part of the drive. What should I be looking for?
The grease around the Gimbal was white, seemed contaminated with some water. The Case oil also seemed to have traces of water as well as some slight grit(yeah, I know - bearings). I also noticed some potential signs of the o- ring for the cooling water to have failed. Would this cause this issue?
The water pump was replaced on this unit... I dunno, 10-20 hours ago, maybe more - it was before I took over ownership from the in-laws ;) messy, huh?
My questions are:
Now what?
How to I make 100% sure that I have found the leak?
And what is the most budget friendley way out of this mess?

Drain out all of the gear case oil.

check for metal flakes/glitter etc.

If you find metal, Don't even bother trying to rebuild it.....go get yourself a Sterndrive Engr drive and replace it. There's plenty of people here that have found out that it's probably cheaper to buy a new one vs rebuilding your trashed drive.


Get yourself a service manual too.

If there are any traces of water in the bellows there is a leak. It is further confirmed by water traces in the drive. Repairing the drive/gimble/ujoints will be point less if there is water getting in the bellows.

Welcome to iboats.....:)
I agree with the above info......
It does sound like it is on its last legs.....
Most importantly, inspect the ujoint bellows for any signs of leaking.....
Any water in there is unacceptible.....
Forget trying to repair you drive, get an SEI off ebay for about $1200.....
You should just replace the shift cable & the bellows anyway.....
Here is a free link to the manual for your drive, so you can see what will need to be done......
Run the cursor over the lettered sections on page seven & click on the section that you want to download........
It will take about $1500 & your time to get back up & running....
If you think the bellows might even possibly be bad, replace it or risk the same thing happening to your new drive in short order......
The shift cable should be replaced when you do the bellows as well.....;)

I turned to here when my tech manual would have had me rebuilding the thing for far more than the parts I've priced out.
Yeah, I had already drained the oil, full of glitter and milky streaks. The shaft is quite stuck - bummer. I also noticed that the o-ring may have failed around the water intake passage, but who knows. I'll replace that as well as the bellows, etc. I really don't want to re-visit this, ummmm, oh yeah - EVER! :) Oh well, not much else to do from here besides scour the boat cushions for change, maybe even $100 bills, right? :)
