I've got a water issue that I hope someone can shed some light on. I've read the sticky at the top of the page on milky oil and it was some help, but I need a bit more help. I drained the motor and it was milky, outdrive is fine. I changed the oil and ran it for a couple minutes and the new oil was milky as well, so I did some digging. did a comp test and from cylinders 1-4 they were all over 150. Haven't done a coolant system pressure test yet but tomorrow I will. Took off the lifter cover and there's water on the bottom of it, droplets all over, so a fair bit. engine runs fine, starts perfect and goes in and out of gear great. Checked for cracks under the manifold and didn't see anything, but its a bit rusty under there. After the oil change I kept trying the dipstick and it would show progressively worse milky oil, and more and more droplets of water even on the dipstick the more times I checked.

So I'm thinking if there's that much water in behind the lifter cover, and the engine has good compression, runs and starts up fine, and I didn't see any cracks, then what are the odds that my head gasket would need replacing, and the block is still good? I'm thinking that water is getting through the gasket past the lifter, and I also noticed a bit of water under the valve cover as well.

I just bought the boat too so I don't know the history on it if its been stored properly or not.

Oh and here's a pic of the lifter cover. Would this be a cause of the water getting in? liquid gasket around it was falling apart.

Probably not unless you run the engine under water.

You still could have a cracked block and or head. Or the exhaust manifold. Or a bad head gasket..

Water can also get in from cracked oil coolers.
You are finding all that water under the valve cover because when you runn the motor the heat causes the water to for vapor. It rises and condenses under the valve cover. They cool the fastest because they are thin and have cool are on every side.
Just so you know, it doesn't take very much water at all to emulsify engine oil.
Is the oil white and kinda foamy, really sticky?

oil's not too foamy, its just got water haha, no real way of knowing how much. When I did the oil change for the first time there was about 5L of oil I took out of it. maybe 5.5L...

You said you just got the boat. Is there a water line around the bilge? While you were checking the oil as it was getting worse, was the oil level rising as well? Had you ever run the boat before this happened? We need more of your history with the boat.

You need to pressure test the engine.Did you winterize it last fall? Also pull the plugs and look for water on them

Ayuh,... My guess is, you bought a Pig in a Poke...
The Odds are, the Block is Cracked in the lower area, Inside behind the coreplugs...

Motors with Cracked Blocks generally run Great, with Fantastic compression...

More info, I just bought the boat so I don't know it's histroy. I am still trying to diagnose the water issue. I just took off the elbow on the exhaust manifold leading to the bellows and the gasket looked like it has fallen apart. There is water in the bottom of the manifold. Could it have leaked through that gasket?

If the gasket were leaking that bad the engine would have run like crap.Stop guessing and pressure test the engine and manifold.
