Just took off exhaust manifold on 1987 mercruiser 3.0 and it had a nice sized crack on the inside, my head looked fine. When I looked inside the head on top of the valves I noticed a white milky looking water that smelled like gas, is this normal? Before I took the manifold off I had water in the cylinders is this why the white stuff was ontop of the valves? What all other damage could have been done when the water was entering my cylinders when i was unaware. The boat was running badly and backfiring and stalling out and this was when i relized something was wrong.

No, it's not normal, the milky oil indicates water.

While the head may not be cracked, the block may be. Usually caused by improper winterization (or lack of) and the water freezes and crackes the manifold and block. Bet the oil level is way high also.

Look back at the threads in this forum since spring began...... LOTS of 3.0L engines with cracked manifolds and blocks, and water in the oil.

I had a 4 inch crack in both manifolds I used liquid weld as a temporary fix untill I have the time to put new ones on. Still no leaks.
