Help with 85hp Evinrude

Hello, after months of trolling I figured I'd ask for some help. I inherited an old Newmant Tri-hull from a father-in-law and bought an 85 hp, 1980 V4 evinrude from the classifieds. Here is where my fun begins.

The short story: The motor runs terrible, sounds very "rough" and I think I'm getting water in the cylinders. How do I convince myself that that I need to take off the heads.....and then what? Gasket change?

The longer story: Before buying I measured compression: 105-110 per cylinder. I don't remember looking at plugs. It sounded a little rough. Seller claimed lower unit had recently been rebuilt, and it does look like a "new" lower unit was installed due to paint color difference. After mounting I reversed the remote controls (from left side to right). I tried not to screw up any settings here. Started it up. Gas was probably several months old with 40:1 oil. Engine ran terrible - loud, high RPM's, inconsistent rough sounding, stalling. I changed spark plugs and applied carb cleaner - no difference except even higher RPM'S. The water coming out the indicator was alternating hot/cold (cool with spurts of hot water). When I killed engine a burst of smoke (steam?) came out of the water indicator. Steam came out of the two small exhaust ports above the shaft.
Decided maybe I just needed to let it warm up so ran for 5-10 minutes when I heard the alarm sound (assume it's overheat alarm). Check spark plugs - both are pretty wet with a lighter brown liquid on port side and dark black liquid on starboard side. This morning I removed one plug and look inside with a flashlight - plenty of black crud on piston.

So obviously I need new gas with 50:1, but I don't think this is the only problem.
1) There is a bracket on powerhead that looks like it is made to hold a circular container, but it there is no container there- is there supposed to be a VRO here? I assume this engine is a 2 stroke and this is not for oil. Model # is E85TLCSA

2) I suspect I am getting liquid in cylinders - how can I positively diagnose this - and once diagnosed - what is the best method of repair?

3) Finally - I may also have a clogged water way. Can I solve this without removing head?

Any pointers on where to begin would be helpful. I am going to do all I can before taking it to repair (by the way - if you know a trustworthy mechanic near covington/mandeville, Louisiana, I'd love to hear it!).
