Have a 1989 Bayliner Capri with a ford 2.3. I had milky oil so I pulled the head. The head gasket is not blown and the water is obviously only in the number 2 cylinder due to all the corrosion. The engine had a blown freeze plug when I got it that I replaced. I'm going to have the head checked, but if thats good, i'm guessing I'll need a new short block.

Question is, what can I pull an engine out of that everything will mount up on?

I was also wondering if a bad intake gasket might let enough water in the cylinder to cause this problem??

Why don't you just buy a new head? Also, is your machine shop guru going to magnaflux the old one?
