Mercruiser 165 water & oil issues

Hi, In advance, sorry for the novel:

Have recently purchased a Bertram 25 with apparantly rebuilt 165 Mercruisers in it.

One motor is a charm, the other on the otherhand has an issue or 2.

Cruising speed it is fine, idles like a charm, at around 3000 RPM there was a water leak/weaping out of the head gasket above #2 cylinder Check the dipstick - no water in the oil, all good still.

Turns out the head hadnt been re-torqued so we re torqued it today in 3 steps, 45ftlb, 55 and then 93 (from all info I could find this was the magic figure). Put it all back together, started it up and purred like a kitten, as it always has. Easy to start idles without a problem. Took it for a test run, up to 3000RPM and started to weap a tiny amout, most likely livable and just keep an eye on it. Run was for approx 10-15 minutes with 300RPM being 5 of those minutes, the rest at around 1000-15000 RPM.

Noticed steam coming out of the air filter, popped the breather hose off and was a fair amount of steam coming out - a bit worrying... Checked the oil and it is starting to go milky, big worry.

Did a compression test and all cylinders tested fine at approx 120PSI.

Motor is showing no adverse signs, starts easy every time, runs & performs perfect, plugs are dry when removed; if I didnt know it had milky oil Id say it was fine.

To do the bolts up we had to back them off a little to kind of break the seal to do them up, but only did one at a time as not to lift the head...

Is it possible that there has been water in the waterjacket that when the headstud was loosened off has gone into the oil system somehow? I would say head gasket is shagged, but compression is good and plugs are not buggered so Im kinda ruling that out.

Im going to change the oil tomorrow if I can get a filter, but wondering if any of you gurus had any thaughts. Risers and manifolds are said to be a year old also - is there any way to check these?

Ayuh,... Are they 165hp, I6s, or I4s,..??

I knew Id forget something, they are I6's

Also, both motors run at the same temp, so Im assuming there is no overheating or running hot

Ayuh,... Is the oil Level rising,..??

If not, take it out, 'n Run it, fairly Hard...
Motor heat will burn off any residual water, 'n condensation....

If the level Is rising, I'd think Cracked Block....

if ya got water intrusion, read this....

fwiw, my L6 had a spent manifold that had water leaking directly into th exhaust runner (rusted through manifold that was 30+ years old). open exhaust valve injested water into the cyls. oil level rised imho do to water leaking past less than desirable rings. ...
that was my case, yers may be different. but the pdf is a good start , especially the part about saving the engine.. ;)
my oil level raised a little, notable over full but not maxed out..

Thanks for the replies so far, all taken on board and will be acted upon.

I havent noticed any change in oil level, but in saying that, I wasnt looking for a rise - didnt even dawn on me.

Oil was perfect before tightening the head down again, zero water in the oil, first outing since re tighten and BAM milk instead of oil

So seem to have fixed the issue:

Turns out the head bolts screw into the water jacket. In backing the tension off the so called flexible thread sealant didn't stay flexible and let water through.

Removed head bolts (one at a time) cleaned threads and applied new sealant, torqued it up. Have since put a decent 4 hours use at varying speeds and load on it and so far the oil is crystal clear.
