How do you know its not just a head gasket problem?

I say to pull the heads off and take a look. You're going to replace the powerhead anyways, so why not pull the heads and determine what is wrong and why it's got low #'s in that cylinder before spending any money.
as for the question, as long as your mechanically inclined to do it yourself, go for it. I'd buy a factory manual (unless you already have one) and also get all the necessary gaskets and sealers you will need for the job ready to go. Is it just the block, or does it come with new carbs and all also? If not (and even if it does come with new ones) you need to find out why that cylinder is low, otherwise you may well be spending the money again in a short while.

Yes.

The fuel system in a 2-stroke delivers both fuel and lubrication. If the carb wasn't functioning properly, it could have leaned out, and under-lubricated #1.

What he said ^^^
You need to determine what happened before you do anything, and make sure you fix it before you run it again, or more damage will occur.

I'd take the top carb off. Pull the idle and esp the high speed jets out of the barrel that feeds the #1 (low compression cylinder.) Look for any debris in the jet that could cause a fuel restriction.
