Clarify - do you mean from the VERY top? No there should be no water there.

If you are talking about water coming from the 4 and 7 o-clock positions on the transom shield, then yes that is normal. There are idle relief ports there that keep the engine from stalling in the water, on land - cooling water pours out of them before it gets to the prop.

More specific, I just went out and took the top cover off (where you check the oil) Im talking about from that chamber...the hollow one that is separate from the oil and gears. It has a hole coming up from the bottom almost like its meant to have water in there maybe to cool the outdrive? I dont have any signs (at least on the top of the gear oil) that there is water in there...no white lumps, way over full gear oil or condensation and the oil still has a pretty good color to it, top bearing is nice and clean along with yoke gear etc, so Im pretty sure the waters not coming from the gear oil section (plus the waters clear....I would think if it was from the gear oil section it would be water=oil and muddy looking. But on muffs it flows out the top just a little bit toward the back (prop).

That passage is the water passage, and it's not uncommon for them to leak a little.
Since you have had the top cover off, you REALLY need to replace that o-ring. There is also a rubber plug that goes in the water passage (item 16 in the pic below) and sealer should be used around the water passage when the cap is installed.

hmmmm wonder if the previous owner lost the plug... I'll get the o ring and use some liquid gasket maker to seal it up in the mean time. I'll look for the plug on ebay or something. Thanks guys :)

Go to your LOCAL merc dealer and get one, they only cost about 4 bucks brand new, not worth the price of shipping from ebay.
