When the drive is in neutral and you spin the prop by hand, does it spin freely in both directions? Any clicking noises? When in fwd, can you spin the prop backwards and hear clicking and its locked when trying to spin fwd?

NO, when it's in forward and you spin it forward, you'll hear clicking noises (the dog clutch over-running). When it's in forward it should lock solidly when you try to turn it CCW (reverse).

Got it all apart last night. Clutch dog is definitely worn and beat up. I'm wondering if I can flip the clutch dog around, do some hand filing on it and the dogs on the forward gear and put it all back together and run it for a few more years. I am planning on replacing the lower shift cable as well because I am guessing it is wearing out. The ears on the forward gear where the clutch dog engages are worn slightly and a new forward gear set it over $600 on the sterndrive.info website. And then I would have to get into tricky measurements and shimming I am guessing to put it back together.

While you can flip the clutch over and it may help, I still see you having trouble. You can get a new set of gears and bearings from SEI for $375

Can get a new SEI lower for $745

Might also find one on craigslist, ebay or other for less.
