Is the compression test performed like I outlined good for a two stroke?....:confused:

You'll want to remove both plugs and ground out the wires. W/ one plug in it's pretty tough to spin it around very far. Throttle open or not, doesn't matter. The motor can breathe through the exhaust ports. Warm will give you higher numbers, but all you really need to check is the difference. So, cold is okay unless you see big differences, then warm it up and try again.

So,
Both plugs out.
Ground the wires.
Insert tester.
Pull like mad.

Is there supposed to be a washer of some sort between the propnut & the prop?
It seems like far too much play to me.....
(In & out)....:confused:

No, there isn't. The propnut should fit snugly against the prop. I forget what the torque spec is. You wouldn't be the first to need a new propnut.

If the shear pin is the right size, the prop should fiit snug when the cotter pin is placed in the nose. If it doesn't fit, add a spacer between the nose and prop. I have two Michigan props that never fit right and a couple that do fit right. All of the OMC ones fit correcly. You can't do much about the fit except add spacers because the Cotter pin is what sets the position of the nose.​

What material to use for spacers?
Brass, Plastic?
What torque value to put on the nut?....:)

Aha! So your nut bottoms out before engaging the prop? I'd try and get a stainless washer. Baring that, a nylon one.

How tight for thr nut?

There's a ft-lb rating in the manual. I don't have it on hand. Maybe someone else knows.

Just snug. Use a nylon washer or even a hose washer will do. No way can they specify a torque on that. You can't even put a torque wrench on it; The distance is fixed by the cotter pin.

Yeah, I looked again. No torque spec'd. It's been awhile since I had the prop off. :)

What's the reason for putting sealer#4 on the screw threads? Is this to hold them in because of vibration?

They leak gear oil sometimes.

If they do, it's not through the threads. Screws are inside the spaghetti seal and the threads are in the upper case. The sealant is supposed to seal the gear case faces around the screws. I have always had a tough time getting a good seal here.
