To the best of my knowlege,that cavity used to be for a manual release valve,no longer used.It had a lever you could turn,and raise the outdrive by hand (or several hands)

Look at page 5A-2 of the manual link I gave. It was either a vent, or not used.
Now, check your pump again, by the looks of the rust in that hole, it doesn't go into the reservoir, just to the top of it, so it shouldn't be your problem. Besides, if the oil was coming out of it, or the water was getting in, the oil level wouldn't be low, it would be full.

Diana! One of the problems is a leaking connection hose on the tilt piston. There are 2 hoses with an angle of 90 or 45 dgr. Those hoses are short and both are the ones that push fluid to get the out drive up. I had the same problem not too long ago. One of the hose was leaking. I got a new one and problem fixed. Now the milky oil it can be generate by the same leaking hose. If one of the hose leaks when high pressure is apply it will suck air or water when is in there. When the pressure is release like a sifon effect. That can be the way how the water is getting in to system. Get the boat out of the water first, them tilt the drive up and let it sit like that and come back to check in 1 hr. You will see the string of oil coming out from the bad hose. Good luck.
