Merc 500 Blue Band Question

I recently acquired a nice clean 77 Merc 500(50) that had a bad lower but the guy had a replacement he said he bought for it but never got around to replacing it. Before I was about to bolt the replacement on I turned the driveshaft to figure out what gear it was in....and it just spun and spun. I pulled on it and out it came...it was sheared off clean just above the water pump.
ANYWAYS.....had a mechanic swap out the good drive shaft from the bad lower into this one. Bolted it up and fired it up. Gears working FNR and after a telltale cleaning...it is pumping water.
What I don't like is this....
While running on muffs with cover on I heard this intermittent ting ting ting metal sound. When I had the cover off I saw what was happening. When running the flywheel was moving up and down periodically and sometimes down far enough that it was touching the starter bendix...hence the tinging sound.

Is it normal for this type of movement? Of course I am concerned that perhaps the drive shaft I replaced is no correct(though it did originally come off this engine I believe). Also strange was that there was no O-ring or even a notch at the top of the shaft.
