I changed the L/U oil not to long ago. It looked fine. Today I noticed a leak around the prop. I pulled the drain plugs to check oil and it looked grey and milky like there is water getting in.
I did a pressure test using a bike pump and a steady flow of air was coming from the prop area only. Not the water intakes.
What next?

Time for new seals. You may have gotten a piece of fishing line or other debris caught between the prop and housing -- quite common. At a minimum, it would seem you need a prop shaft seal. In our shop, we always do all LU seals (including the often-overlooked shift rod o-rings) at the same time, since it's roughly the same labor, and the parts are relatively cheap.
