I ended up pulling the intake last night... every lifter is collapsed. It looks like water could possibly be coming in from the intake gaskets... but im not sure how or why... there's absolutely nothing wrong with the gaskets. It almost looked like the angle the mating surfaces were machined at may be too much...but I put my intake back on my old motor and it's pretty much identical. So I'll def have to do a pressure test before I move forward

And also... now that I think about it. My motor has yet to reach temp for the thermostat to open....I just assumed it needed replaced.

Clean up the sealing surfaces as best you can and check for flatness with a straight edge & feeler gauges (less than .003”)
I used Fel Pro marine intake gaskets on mine and they sealed well.
Make sure that the bolt holes in the heads are clean.

Unless mfg recommended it, pulling intake may have voided warranty???? I strongly suspect defective cam bearings or no bearings. It seems to me that mfg should have ran motor on some sort of stand before shipping. I installed a machine shop recondition head one time whose internal water passages had corroded just enough to get past head gasket. . I could not see defect when I installed it. Owner said head was automotive and never been in salt water. Someone lied! It cost me another rebuild motor. Just my 2 cents... Now, I only buy reman long blocks local.

That's not assembly lube, it's water. Did you check the dip stick to see if it read higher than full?
The dipstick only showed clean oil at level.... but it's also doesn't dip into the pan. It 90s out of the bottom of the pan and up

The motor didn't come with an intake....The warranty company actually authorized me to replace any bad lifters ifi I found any....

That's what I'm worried about.... I'm hoping it's coming from intake gaskets but the water I'm seeing is probably from me separating the intake.... I'm gonna reinstall and pressure test and we're gonna find out

I had milky oil like that simply from blown head gaskets. The heads were cracked from a previous overheat but that's not how the water got in 2 cyls and the oil. As it turned out the repair wasn't that complicated. Replaced the heads with a reman set and it was all good. Got the water out fast though and pickled the engine with fogging oil thoroughly. Despite this the cyl walls and block deck looked good, the roller cam and lifters looked like new, and at the time, it was 29 years old!
These engines are very simple, easy to take apart and repair and parts are comparatively inexpensive. They can also take a beating, this one had one bad overheat, then water in 2 cyls and the oil, yet was brought back for not a lot of money (top end overhaul about $ 800 in parts + my labor).

lot cheaper than a 300 hp Yamie(s) ! But, if I had an extra 60 grand, I have a set installed to replace my strokers/bravos.

I removed all the lifters, disassembled them, had to polish afew inner sleeves and then reinstalled.... put new intake gaskets on...I also used gasket sealer on the intake gaskets so I know for sure that's not the issue.... ran for a good hour in the drive way and it doesn't seem to be milking the oil. I'm not noticing the knock anymore either but I'm also paranoid over every little noise from the engine now. One thing I did notice is the intake gaskets that came with the reman engine have metal sleeves in the bolt holes which im assuming is to prevent over torque.... but my original gaskets and the new fel pro set do not... I'm wondering if this had something to do with this...I will be water testing today to see what happens and will update after. Thanks again for all the comments and help. I greatly appreciate it
