pre alpha lower unit problems

Hey guys, just got a junk boat recently that had about a 1980 mercruis 898 engine/outdrive on it. The motor runs so good, that we patched the boat up and threw a few seats in it to just use it to fish with until we found something better to put the motor and drive in(better than letting the motor sit around). I noticed there was no water circulating so we put a new impeller and impeller housing in the lower unit. At first when we put it back together it wouldnt shift into gear. So we pulled it apart again, hooked the shifter rod up right, and now it will shift, but its almost like it will get stuck inbetween gears. To get it to shift completly you need to push the throttle down about half way, or it will make a grinding sound like its trying to shift. This was not a problem before we tore the lower unit apart. Someone suggested the shifting cables needed adjusted, but I would believe its something else since it started right after we were into the lower unit.

Also, the water was circulating great, up until a few minutes of run time. All at once it quit sucking up water.

I dont know much about motors, so if someone could help it would be greatly appreciated :)
