It looks like some kind of heat-shrink tubing? I can't find any reference to it in my book.

I pulled the cap and bearing out last night and think I found the problem. Take a look at this!

And here is the surface that it rides against

Something definately shorted. I dont think it is suppose to look like that! All the gears and bearings look good however. That Lower unit oil is ugly though unless that is the stuff that usually settles to the bottom that doesnt reach the drain plug.

The foward coil assembly is in the front of the lower unit so everything has to be pulled out to get to it. The good news is that if I can find the parts im looking for the reassembly should not be that difficult. I will replace all the seals while im at it. No sense in putting it all back together only to have it suck in water. Here is a couple more pictures.

The guy who had it before me let tet the boat sit all winter without any oil in the lower unit. He drained it all but I guess forgot about the (refill with fresh lube) part of winterization. I atribut the rusty film to this. And the outdrive was tilted up all winter. Fortunately it was in a barn and the water pump housing was dry.
Here is the pinion.

Very nice work! how hard was it getting it down to that point ? did you need any kind of special tools once you had it opened up to get the coils and drive shaft removed ?

For what its worth, I have an electric shift as well that works flawlessly. One of the things I am anal about is shifting at like 650 rpm. You literally can't even hear the drive engage.

If your engine is having trouble idling below 800 rpm, make sure you get that sorted out. No good doing all the work you did to find your shift problem and then clunking it into gear at 900 RPM!

Also, check ebay for the forward coil. I have seen a few of them on there before.

Re: Was cruzing along fine and then....

It was not difficult getting it gutted but I have the standard group outdrive...the heavy duty ones (I think the more common ones) May be a little more involved from what I have read so far. The early heavy duty ones have a oil pump inside the lower unit which require the cammed prop shaft to be positioned just right to remove it. Also I think there are more shims. Mine was fairly simplie but caution must be exercised when removing the shift wires.
You have a good point about the rpms. I don't recall looking at my tach when shifting but I can definately feel it clunk into gear when put in foward. I was trying to baby everything else like building up speed slowly and not hammering the throttle...also avoiding WOT. When I get it all reassembled I will check my RPM's and adjust like you have it!
Here is a picture of the more typical heavy duty outdrive as compared to mine. Both were offered on my boat.

And here is the one I have
