I am not getting power from the drive shaft to the prop.

Cruising at 3800 rpm when it felt like the outdrive shifted into neutral and the engine reved. I initially thought it was a linkage issue as I replaced the lower shift cable just a few weeks ago. Nope. Looked under the outdrive and confirmed the lever was pointing exactly straight (sould be in forward gear) but no power to the prop. Niether forward or reverse work. I suspected maybe the u-joints busted but they are fine. The issue is somewere between the drive shaft and the prop. I didnt hear anything when this happened. No snap, crackle or pop. Any idea what this could be? What would be the next step to diagnose? I am hoping I dont need a new outdrive but I fear the worst.

Is the ujoint shaft turning when the engine is cranking? You should be able to look where the shaft goes into the coupler to see if it's turning or not. If not, it's a spun coupler. If it is turning, then I would pull the cap off the drive and look at the gears, you could find all the teeth missing off the gears. If it looks good, you need a new oring for the cap before going back in the water.

you may have a coupler that let loose, or blew the drive up. you can take the cap on the top of the drive off and you will see issues right there. if not take the drive back off, grab a flash light and look into the coupler on the motor,should have splines on it, they may be all gone.

Looks like the drive is trashed. The main rod is sheared and many of the gears are missing teath. The boat shop will sell us a rebuilt lower and rebuild our upper and reinstall it with a 1 year warranty for $1,400. Does this seam fair?

That sounds like a fair price. Especially if that includes installation (by next weekend!).
