It sounds like you either have the shift cable improperly adjusted or a shift cable that is out of spec with too much slack where the slack cannot be taken up to the amount needed.

I'm afraid I need to convey the serious situation you are in now. Yamaha no longer makes parts for that sterndrive system anymore because they lost a lawsuit for patent infringement and was ordered to stop making the drives.
No part company hardly wants to touch Yamaha sterndrive either...

Driveshaft splines are completely different. Have to change driveshaft on lower unit to match powerhead.
I would seriously pull that lower unit off and verify those splines very closely and not run it any longer until that is verified.
